The 19-year-old has been part of the Toffees setup since the age of nine and has made one Premier League appearance for the senior side, coming on as a substitute in a 1-1 draw with Southampton in April 2016.
Connolly spent the second half of last season on loan in the Championship with Wigan Athletic, scoring twice on his debut and making 17 league appearances, and was also part of the England side that won the Under-20s World Cup this summer.
Ipswich boss Mick McCarthy has now made just seven senior signings this summer, having already brought in the likes of Emyr Huws, Joe Garner, Martyn Waghorn and Tom Adeyemi.
The Tractor Boys have made an impressive start to the new season, winning four of their five Championship games to sit second in the primitive league table.
